There are no laws against blocking your IP address or using a proxy server, it's just that very few people know how to do it right, or even that they can do it. There is nothing illegal about this and the hosting company allows you to set up and run a proxy from their (un-managed) VPS servers.

So although this may all seem a bit mysterious, it's really not. It's just that very few people know anything about proxy servers or how they work. However, You are still responsible for anything you do online while going through your proxy server.

Just because you're surfing the net anonymously doesn't mean that you can get away with doing illegal things. The hosting company doesn't snoop around in your server, but the IP address they rent to you belongs to them. So if you're trying to do illegal things while using their servers and their IP address, they're not going to be happy.
